Year-End Payroll Close: A Practical December Checklist
August 21, 2026
Operational Year-End Payroll Close Procedures
Year-end payroll is not merely the final pay run of December; it is a comprehensive audit of the fiscal year's compensation data. Failure to reconcile before filing W-2s results in costly W-2c amendments and potential IRS penalties for inaccurate reporting.
Automate your year-end tax filings and W-2 distribution with our integrated payroll compliance tools.1. Verify Employee Data Integrity
Before generating tax forms, perform a data scrub to ensure all demographic information is current. This prevents undeliverable W-2s and Social Security Administration (SSA) mismatches.
- Legal Names and SSNs: Confirm that employee names match their Social Security cards.
- Current Addresses: Require employees to update their mailing addresses by December 15th.
- W-4 Review: Remind employees to submit a new Form W-4 if their filing status or exemptions changed during the year.
2. Account for Non-Cash Fringe Benefits
The IRS requires that taxable fringe benefits be reported on the W-2. These must be recorded as imputed income by the final payroll run.
- Group-Term Life Insurance: Calculate the taxable cost of coverage exceeding $50,000 using the IRS Premium Table.
- Company Vehicles: Record personal use of company-provided vehicles using the Cents-per-Mile or Annual Lease Value method.
- Third-Party Sick Pay: Ensure any disability payments made by an insurance provider are integrated into your payroll records.
3. Reconcile Payroll Totals and Tax Filings
Perform a three-way reconciliation between your payroll register, your bank statements, and your quarterly Form 941 filings.
- Form 941 vs. W-3: The sum of all four quarterly 941 filings must equal the totals reported on the W-3 Summary of Wage and Tax Statements.
- Wage Base Limits: Verify that Social Security withholding stopped at the $168,600 limit (for 2024) and that Additional Medicare Tax (0.9%) was applied to wages exceeding $200,000.
- Voided/Manual Checks: Ensure all manual checks issued outside the software are recorded to prevent under-reporting.
4. Statutory Deadlines and W-2 Preparation
Adherence to the January 31st deadline is critical to avoid late-filing penalties which scale based on the duration of the delay.
- January 31: Deadline to furnish W-2s to employees and file Copy A with the SSA.
- January 31: Deadline for filing Form 940 (FUTA) and the final Q4 Form 941.
- State Requirements: Check specific state deadlines for reconciliation returns (e.g., NYS-45 or DE 9).
5. Final System Update for the New Year
Once the close is complete, update your system for the first pay run of January. This includes adjusting state unemployment insurance (SUI) rates based on your new experience rating notice and updating any local tax rate changes.
